{"id":366948,"date":"2020-01-17T08:59:47","date_gmt":"2020-01-17T06:59:47","guid":{"rendered":"https:\/\/businesstech.co.za\/news\/?p=366948"},"modified":"2020-01-17T08:59:47","modified_gmt":"2020-01-17T06:59:47","slug":"the-real-value-of-the-rand-in-2020-according-to-the-big-mac-index","status":"publish","type":"post","link":"https:\/\/businesstech.co.za\/news\/finance\/366948\/the-real-value-of-the-rand-in-2020-according-to-the-big-mac-index\/","title":{"rendered":"The \u2018real\u2019 value of the rand in 2020 according to the Big Mac Index"},"content":{"rendered":"<p>The latest update to\u00a0<strong><a href=\"https:\/\/www.economist.com\/news\/2020\/01\/15\/the-big-mac-index\">The Economists\u2019 Big Mac Index for 2020<\/a><\/strong> shows that the South African rand is one of the most undervalued currencies in the world.<\/p>\n<p>The Big Mac Index is an initiative created by The Economist that aims to measure whether currencies are priced at their \u201ccorrect\u201d level.<\/p>\n<p>It is based on the theory of purchasing-power parity (PPP) \u2013 the notion that, in the long run, exchange rates should move towards the rate that would equalise the prices of an identical basket of goods and services (in this case, a Big Mac burger) in any two countries.<\/p>\n<p>The Big Mac is selected for comparison as the popular fast-food meal is widely available across the world, and remains fairly consistent in pricing; however, it is by no means an exact science.<\/p>\n<p>According to The Economist, \u2018Burgernomics\u2019 was never intended as a precise gauge of currency misalignment, but merely a tool to make exchange-rate theory more digestible.<\/p>\n<p>The index has however, become a global standard, included in several economic textbooks while also becoming the subject of at least 20 academic studies, the group noted.<\/p>\n<p><strong>The \u2018real\u2019 value of the rand in 2020<\/strong><\/p>\n<p>The Big Mac Index measures the real value of currencies using two methods \u2013 a direct measure of PPP using raw prices, and an adjusted index that takes into account local GDP data.<\/p>\n<p>Using the raw data, a Big Mac costs R31.00 in South Africa and US$5.67 in the United States. The implied exchange rate is <strong>R5.47 to the dollar<\/strong>.<\/p>\n<p>The difference between this and the actual exchange rate &#8211; R14.42 to the dollar &#8211; suggests the South African rand is undervalued by 62%, which is the most undervalued currency measured by the index in 2020.<\/p>\n<p><a  data-lightbox=\"post-image\" href=\"https:\/\/businesstech.co.za\/news\/wp-content\/uploads\/2020\/01\/Raw-Big-Mac-Index-2020.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-366952\" src=\"https:\/\/businesstech.co.za\/news\/wp-content\/uploads\/2020\/01\/Raw-Big-Mac-Index-2020.png\" alt=\"\" width=\"655\" height=\"420\" srcset=\"https:\/\/businesstech.co.za\/news\/wp-content\/uploads\/2020\/01\/Raw-Big-Mac-Index-2020.png 655w, https:\/\/businesstech.co.za\/news\/wp-content\/uploads\/2020\/01\/Raw-Big-Mac-Index-2020-300x192.png 300w\" sizes=\"auto, (max-width: 655px) 100vw, 655px\" \/><\/a><\/p>\n<p><strong>The full picture<\/strong><\/p>\n<p>However, the raw index does not tell the full story of currency valuation.<\/p>\n<p>Because many argue that, due to PPP, the cost to produce a Big Mac is cheaper in poorer countries than in richer ones, The Economist factors in another important indicator &#8211; GDP per capita &#8211; to draw a more accurate conclusion.<\/p>\n<p>In this adjusted index, South Africa\u2019s currency still remains heavily undervalued, but less so than when dealing with the straight conversion data, ranked as the fifth most undervalued, rather than the most undervalued.<\/p>\n<p>In PPP terms, a Big Mac costs 62% less in South Africa ($2.15) than in the United States ($5.67) at market exchange rates. Based on differences in GDP per person, a Big Mac should cost 42% less. This suggests the rand is <strong>34.2% undervalued<\/strong>, and should be at<strong> R9.49 to the dollar.<\/strong><\/p>\n<p><a  data-lightbox=\"post-image\" href=\"https:\/\/businesstech.co.za\/news\/wp-content\/uploads\/2020\/01\/Adjusted-Big-Mac-Index-2020.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-366950\" src=\"https:\/\/businesstech.co.za\/news\/wp-content\/uploads\/2020\/01\/Adjusted-Big-Mac-Index-2020.png\" alt=\"\" width=\"657\" height=\"421\" srcset=\"https:\/\/businesstech.co.za\/news\/wp-content\/uploads\/2020\/01\/Adjusted-Big-Mac-Index-2020.png 657w, https:\/\/businesstech.co.za\/news\/wp-content\/uploads\/2020\/01\/Adjusted-Big-Mac-Index-2020-300x192.png 300w\" sizes=\"auto, (max-width: 657px) 100vw, 657px\" \/><\/a><\/p>\n<p>Using this measure, the Hong Kong dollar is the most undervalued currency in the world relative to the dollar (47.9% undervalued), below Taiwan (-40.7%), Russia (-36.9%) and Turkey (-35.1%).<\/p>\n<p>Brazil has the most overvalued currency at +42%.<\/p>\n<p>A currency is considered undervalued when its value in foreign exchange is less than it \u201cshould\u201d be based on economic conditions.<\/p>\n<p>However, currency value isn\u2019t determined objectively, and may be undervalued due to a lack of demand, even if a country\u2019s economy is strong.
